The high volatility in the markets seen since the outbreak of the war has left many long-term investors worried about the future of their retirement savings.

1. Implement Bucket System

You may implement a bucket system for your savings. It can be implemented by dividing your retirement portfolio into three distinct buckets based on your time horizon. This strategy can protect your near-term cash flow from market crashes.

Bucket 1 (short-term): In this, you can allocate one to three years’ worth of living expenses in highly liquid, stable assets like bank deposits and liquid funds. This will ensure that your immediate cash flow is entirely insulated from stock market crashes.

Bucket 2 (intermediate-term): You can create this bucket to cover your fund requirements for the subsequent three to seven, or up to 10 years. As the time horizon for this bucket is long, you can invest your assets in this bucket into moderate-risk and income-producing assets like high-quality government and corporate bonds.

Bucket 3 (long-term): You can invest remainder of your portfolio in higher-risk, higher-growth assets like equities and real estate to outpace inflation over the long run.

2. Protect yourself from Sequence Risk

Suppose you save for years in equity instruments to retire peacefully, but the market crashes just before you actually retire and wipes out a large part of your portfolio. In personal finance, this risk is known as the sequence of returns risk. While this risk is generally known, it has remained mostly theoretical for many retirement savers who entered the markets in the last few years and have never experienced a major correction. The current market crash, however, has brought this risk from theory into real life for such investors.

Sequence risk is basically the danger of experiencing severe market declines early in your retirement.

If you are forced to withdraw money from a shrinking portfolio, there is less capital left to generate future cash flow. This would greatly increase the odds of running out of money

How to protect yourself from this risk

You can mitigate the sequence risk with a combination of some of the following measures:

Maintain your cash buckets, so you never have to sell stocks/funds at a loss.

Start retirement with a slightly lower, more conservative withdrawal rate. Alternatively, you can adjust your withdrawal rate downward when market trends are negative.

Start reducing your equity allocation gradually in the lead-up to retirement

If your investment goals are achieved, you can gradually start parking some funds in safer instruments

You may also follow a glide path strategy, which gradually shifts your portfolio from higher equity exposure to lower equity exposure as you progress into and through retirement. This can help in reducing your portfolio’s overall market volatility as you age.

However, it is important to ensure that the glide path never eliminates equities entirely, as maintaining some exposure to stock markets throughout your retirement could be necessary to ensure your savings continue to keep pace with inflation.

3. Annuitize a portion of your portfolio

If you strongly feel that you may end up outliving your assets or face a prolonged bear market, then you may opt for purchasing an annuity scheme with a portion of your portfolio. With this, you will transfer the investment and longevity risk to an insurance company while receiving a fixed amount every month.

Annuities offer low returns and reduce overall financial flexibility. However, they can provide a guaranteed income stream for life.

Therefore, by annuitizing only a portion of your portfolio, you can establish a secure income source for essential living expenses, while comfortably investing the remainder of your funds in the market.

4. Establish a dedicated medical reserve and emergency fund

Unexpected expenses, such as home repairs or sudden healthcare needs, may force an investor to liquidate investments at inopportune times, including during market crash.

You can avoid such situations by establishing a dedicated medical reserve or emergency fund to shield your core retirement portfolio from these shocks. It will ensure your regular retirement cash flow remains uninterrupted. This fund should be held in stable and low-risk instruments.

5. Don’t rely on equity alone for SWP

In the last few years, several misleading influencers have been promoting SWP (Systematic Withdrawal Plan) from equity as a sure-shot way of a regular income in retirement. However, this is not true.

In volatile markets, the value of your investments can drop sharply. If you set up an SWP at a fixed rate during a market downturn, your assets could deplete faster than expected because the invested corpus would not be growing at the anticipated pace.
