As <a href=\"https:\/\/www.theguardian.com\/politics\/keir-starmer\" data-link-name=\"in body link\" data-component=\"auto-linked-tag\" rel=\"nofollow noopener\" target=\"_blank\">Keir Starmer<\/a> faces a potential leadership challenge, the spectre of the bond market looms large.<\/p>\n<p class=\"dcr-130mj7b\">Amid febrile conditions in Westminster, the prospect of Britain switching prime ministers for a sixth time in seven years has fuelled a sharp sell-off in the market for UK government debt.<\/p>\n<p class=\"dcr-130mj7b\">As Starmer\u2019s grip on power appeared to be slipping away, the yield \u2013 in effect the interest rate \u2013 on 30-year government bonds, or gilts, briefly reached 5.8% on Tuesday, <a href=\"https:\/\/www.theguardian.com\/business\/2026\/may\/12\/uk-borrowing-costs-keir-starmer-bond-yields-pound-dollar-labour\" data-link-name=\"in body link\" rel=\"nofollow noopener\" target=\"_blank\">the highest level since 1998<\/a>, before slipping back after a challenge failed to immediately materialise.<\/p>\n<p class=\"dcr-130mj7b\">However, selling pressure has been maintained on the UK government\u2019s bonds relative to its G7 peers, with investors fearing a return to political instability in Britain and a leftwing shift by <a href=\"https:\/\/www.theguardian.com\/politics\/labour\" data-link-name=\"in body link\" data-component=\"auto-linked-tag\" rel=\"nofollow noopener\" target=\"_blank\">Labour<\/a> involving higher levels of borrowing.<\/p>\n<p class=\"dcr-130mj7b\">\u201cThe markets hate uncertainty, but they hate a political vacuum even more,\u201d said Nigel Green, the chief executive of deVere Group. \u201cA cabinet resignation followed by a leadership fight would signal that the government is losing control of itself while investors are already questioning the country\u2019s fiscal direction.<\/p>\n<p class=\"dcr-130mj7b\">\u201cMarkets can cope with ideology of any stripe if it is disciplined and coherent. They recoil from programmes that imply materially higher borrowing without a credible growth engine.\u201d<\/p>\n<p class=\"dcr-130mj7b\">Within Labour ranks many MPs are sanguine, reflecting frustration at a tight approach to tax and spending under Starmer, despite the party\u2019s plunging poll ratings and <a href=\"https:\/\/www.theguardian.com\/politics\/2026\/may\/08\/labour-elections-reform-surges-greens-lib-dems-wins\" data-link-name=\"in body link\" rel=\"nofollow noopener\" target=\"_blank\">dire showing in elections across Britain last week<\/a>.<\/p>\n<p class=\"dcr-130mj7b\">The prime minister\u2019s allies have sought to argue that avoiding bond market provocation should be reason enough to save him. Others appear willing to put the City\u2019s warnings to the test.<\/p>\n<p class=\"dcr-130mj7b\">The Merseyside MP Paula Barker, an ally of Andy Burnham, has suggested financial markets would \u201chave to fall into line\u201d should the Greater Manchester mayor find a route to Downing Street.<\/p>\n<p class=\"dcr-130mj7b\">Meanwhile, the leftwing grandee Diane Abbott <a href=\"https:\/\/x.com\/SaulStaniforth\/status\/2054428241444663687\" data-link-name=\"in body link\" rel=\"nofollow\">suggested that <\/a>MPs \u201cmight as well go home\u201d if bond market considerations trumped other priorities.<\/p>\n<p class=\"dcr-130mj7b\">Investors, however, warn that a contest ignoring the fragile state of the public finances and realpolitik of the markets could prove fatal for any candidate to be prime minister \u2013 highlighting Liz Truss\u2019s short-lived premiership.<\/p>\n<p class=\"dcr-130mj7b\">\u201cIf the political leadership [were to] change or if the current leaders [were to] opt to call for substantially more fiscal loosening, the risk is high that we would see another Liz Truss moment,\u201d said Reto Cueni, chief economist at Syz Group.<\/p>\n<p class=\"dcr-130mj7b\">Ahead of any contest, the backdrop is precarious. Government borrowing costs worldwide have risen amid the mounting economic damage from the Iran war. But investors have also singled Britain out, amid the latest political instability following <a href=\"https:\/\/www.theguardian.com\/uk-news\/2022\/sep\/30\/liz-truss-uk-economic-crisis\" data-link-name=\"in body link\" rel=\"nofollow noopener\" target=\"_blank\">Truss\u2019s market meltdown<\/a> and the psychodrama of Brexit.<\/p>\n<p>If Keir Starmer is toppled, key Labour power brokers believe it wise to keep Rachel Reeves as chancellor, to reassure nervous City investors. After a succession of economic shocks, years of lacklustre growth, and rising pressure to repair battered public services and to support an ageing population, the UK\u2019s national debt stands at almost 100% of GDP \u2013 the highest level since the 1960s.<\/p>\n<p class=\"dcr-130mj7b\">Meanwhile, with the rise in interest rates worldwide amid the inflation pressures unleashed after the Covid pandemic, the Russian invasion of Ukraine, and now the Iran war, the cost of servicing the country\u2019s debts has also risen.<\/p>\n<p class=\"dcr-130mj7b\">If someone were to replace Starmer, they would face the same challenges, analysts at Goldman Sachs wrote in a note to clients. \u201cPolicy choices will remain constrained by the challenging backdrop of rising spending pressures and an already elevated tax burden irrespective of any changes in leadership.\u201d<\/p>\n<p class=\"dcr-130mj7b\">Still, investors say further borrowing \u2013 on top of planned bond sales worth \u00a3252bn to fund the government\u2019s activities this year \u2013 would risk driving gilt yields higher. This would add to Britain\u2019s already <a href=\"https:\/\/www.theguardian.com\/uk-news\/2025\/nov\/24\/bond-market-power-rachel-reeves-budget\" data-link-name=\"in body link\" rel=\"nofollow noopener\" target=\"_blank\">\u00a3100bn-a-year<\/a> debt interest bill \u2013 a sum representing about \u00a31 out of every \u00a310 spent by the Treasury.<\/p>\n<p class=\"dcr-130mj7b\">Mark Dowding, the chief investment officer at the hedge fund RBC BlueBay, said: \u201cIt starts to become a very material element of your overall tax revenues. It becomes a bigger element of government spending; and as that moves higher it starts looking unsustainable.<\/p>\n<p class=\"dcr-130mj7b\">\u201cAs it starts looking unsustainable, you enter a vicious spiral where the fear of it going higher drives borrowing costs even higher. Photograph: Wiktor Szymanowicz\/Future Publishing\/Getty Images<\/p>\n<p class=\"dcr-130mj7b\">Ahead of any leadership race, most City investors, however, expect those vying to replace Starmer will attempt to strike a balance between shifting direction and keeping the bond market onside.<\/p>\n<p class=\"dcr-130mj7b\">This week, Louise Haigh, the powerful co-chair of the soft-left Tribune group of Labour MPs, set out a plan for the economy that would involve allowing higher levels of borrowing by overhauling the chancellor Rachel Reeves\u2019s current fiscal rules.<\/p>\n<p class=\"dcr-130mj7b\">However, the former cabinet minister \u2013 viewed as a key leadership race powerbroker \u2013 warned any changes would have to wait until after Labour has met Reeves\u2019s main target of balancing day-to-day spending with tax receipts.<\/p>\n<p class=\"dcr-130mj7b\">\u201cThis is not to say we should disregard the bond markets or pursue reckless borrowing \u2013 far from it,\u201d Haigh wrote in an essay on how Labour should overhaul its plan for the economy.<\/p>\n<p class=\"dcr-130mj7b\">Some analysts expect Labour to seek a balance between a \u201cfresh start\u201d and the avoidance of a Truss-style provocation \u2013 potentially involving the retention of Reeves as chancellor to benefit from her reputation with City investors.<\/p>\n<p class=\"dcr-130mj7b\">Jordan Rochester, an analyst at the Japanese bank Mizuho, said: \u201cI suspect the new leadership will attempt to calm down markets with a few words.
