(ABC News: Matt Roberts)

2025, the good old days

First, the rear view.

The economy ended 2025 in much stronger shape than the RBA expected.

Growth picked up at a much faster clip than previously anticipated, and the jobs market remained robust.

While the official numbers are yet to land, our central bank expects GDP to come in at 2.3 per cent for the year, way above the previously spilled over into East Asian markets, which helped drive demand for Australian exports.

Combined, that helps explain the continued strength of the Australian jobs market.

Higher rates may not fix the problem

And now for the not-so-pretty outlook.

<p an ominous warning.

Given the RBA’s raison d’etre is to contain inflation, the prospect of further rate hikes seems almost inevitable.

Except, and there’s always an exception, much of the recent resurgence in inflation, according to RBA officials, has been driven by factors that aren’t really related to excess demand.

Prices for things like durable goods, which tend to fluctuate, food, and domestic travel during the Christmas break, point to a price breakout that may not persist.

So, raising interest rates may have little impact on curbing that inflationary breakout.

According to today’s statement, underlying or trimmed mean inflation is likely to still be sitting at 3.2 per cent at the end of this year — only slightly below its current level, and still outside the RBA’s comfort zone of midway between 2 and 3 per cent.

And that is after factoring in at least two rate hikes.

The higher interest rates will, however, have a noticeable and more immediate impact on growth.

GDP is forecast to drop to 1.8 per cent by the end of this year and to 1.6 per cent by midway through next year.

Household consumption — which has only recently recovered and is now growing at about 3.1 per (AAP: Dave Hunt)

LoadingWhy rates hit Australians harder

We may be obsessed with interest rates. But for good reason.

Australia is uniquely sensitive to interest rates for two reasons.

Rate hike will be a ‘bitter pill’, advocates say

Consumer advocates fear it could be the “straw that breaks the camel’s back” for borrowers in mortgage stress.

We are mortgaged to the hilt against real estate, and ours is among the most expensive in the world.

And our banking system overwhelmingly relies upon variable-rate mortgages. Even our fixed-rate loans are mostly three years and under.

In the US, the bulk of home lending is done on 30-year fixed rates. So when the US Federal Reserve raises interest rates, it has minimal impact on households and the amount of money they spend.

Here, it’s the opposite. A rate hike or a cut flows through almost immediately to spending, which explains why last year’s three cuts boosted household consumption, much to the relief of small businesses.

Some economists reckon this could be an unusual move.

While the RBA almost never pulls the rate lever just once — no matter which way it’s heading — this time it may well be a “one and done” move.

They think the mere threat of further tightening may be enough to put a lid on spending and deter future rate hikes.

Would you like to hear the good news or the bad news?
