But what happens when the funds stop coming in and they’re expected to survive on their own revenue?

The fate of Character.AI, the controversial AI companion platform, may come to stand as a warning.

On Tuesday, Character.AI filed for chapter 11 bankruptcy, marking the beginning of an ignominious end for a once-buzzy startup valued at a billion dollars. Its bankruptcy filings, which were picked through by 404 Media, encapsulate the critiques of the AI industry’s model. It gained a huge user base with a highly engaging product, but racked up exorbitant compute bills while failing to monetize all the time people were spending talking to its chatbots. All the while, it became mired in lawsuits alleging that its products harmed its teenage users or even encouraged their suicides.

In the documentation, the company is candid about its failings. CEO Colin Adams sums it up by saying its “impressive technology is expensive to operate,” and that it’s consistently “struggled with profitability and its operational expenditure has been high.”

In numbers, that looked like $56.1 million spent on compute costs between January and August 2026, while spending an additional $19.7 million on employee salaries during the same period.

Its revenue remained dismal, picking up from $2.8 million in December 2025 to $5.3 million for the month of August — while still running at an operating loss of $8 to 9 million per month.

Desperate to stop the bleeding, the company resorted to “enshittifying” its product, as 404 puts it. It started shoving more ads, enforcing tighter usage limits, and foisting cheaper “lobotomized” models on its users.

The company also “reduced its employee headcount,” Adams wrote. “In mid-2025, Character launched in-app advertising,” and “in early 2026, Character also introduced in-app purchases.”

For a startup that once promised it would bring “personalized superintelligence” to everyone on Earth, its business model, and the experience of using its app, began to sound indistinguishable from a sleazy mobile game.

Attracting millions of users, clearly, doesn’t guarantee long term success. More users meant more compute costs, and the nature of how users interacted with the chatbots — as companions — meant they were being put through hours-long, extensive conversations. It became a big bill to foot.

The same could be said for most major AI products. Many people have close relationships with ChatGPT or Claude. Power users leverage them to churn out mountains of code, often running multiple instances at the same time to handle different tasks. In many cases, these AI providers have already switched up their pricing schemes to direct usage-based billing to respond to the rising compute costs. OpenAI, meanwhile, began showing ads in ChatGPT to free and low paid tier users this year. And like Character.AI, it’s also been hit with multiple lawsuits alleging its chatbot drove users to suicide.

For now, the leading AI companies can stay afloat by attracting huge investment (OpenAI and Anthropic), or subsidizing their AI operations with their traditional revenue streams (Google and Meta). But eventually there’ll come a time when the training wheels come off — and at that point, Character.AI’s demise may start to feel like a cautionary tale.

More on AI: People Are Already Forming Romantic Relationships With Meta’s Muse

Sign up to see the future, today Can’t-miss innovations from the bleeding edge of science and tech So…

[5
84,59,56,54,55
post-803003","post","type-post","status-publish","format-standard","has-post-thumbnail","category-business","tag-business","tag-gb","tag-uk","tag-united-kingdom","tag-unitedkingdom
["GET
